category/subcat display confusion

my test website is at :

This is based on the QuickStart of the News 2 template. All i did was add sub-categories to the category, and now it doesn't display like it was before:
- it displays an ugly folder image for each sub-category above the items
- any item within a sub-category is within the folder rather than displaying with the other items from the parent category
help would be much appreciated. i'm sure it's obvious but i've been through the menu item etc and can;t find anything.

Hi
In K2 Category settings You need to select to not show subcategories and to fetch children elements. If multiple categories are selected to show this options needs to be set in menu item.
